Buying Fallen-Knife Stocks
Log in to collectTeaser
Universe: SPY, QQQ, IWM, DIA, BIL. Parameters: rebalance=monthly.
Strategy in a nutshell
Each month the strategy screens US stocks that have fallen at least 50% versus the S&P 500 over the prior 500 sessions, then keeps names in the lowest industry decile of debt-to-equity. The portfolio is equal-weight and rebalanced monthly.
Economic rationale
A 50% drawdown often reflects investor overreaction, not just a permanent impairment of cash flows. Requiring low leverage cuts the left tail of bankruptcy, so the rebound, when it comes, is more likely to accrue to equity holders. The industry-relative solvency screen avoids simply buying the most distressed sector. The lab runs the same rebalance rule on liquid ETFs (SPY, QQQ, IWM, DIA, BIL). That is the tradable stand-in for the paper's original single-name or derivatives universe, and the performance figures are from this ETF backtest.
Entry & exit
Entry
On each month, compute 252-day total return on SPY, QQQ, IWM, DIA, BIL. Hold only names with positive absolute momentum, equal-weight.
Exit
Sell a name when its trailing 252-day return turns non-positive. If none remain positive, sit in cash.
Market data required
Needs at least 252 adjusted daily closes on SPY, QQQ, IWM, DIA, BIL before the first signal is ready. ETF columns print on exchange sessions only. The lab loads Yahoo Finance via backtest.data.load_daily_prices.
Symbols
SPY, QQQ, IWM, DIA, BIL
Frequency
Monthly · Daily adjusted close; signals rebalance on the month change (last available session)
History needed
≥ 252 trading days per symbol (about 12 months), plus a few extra bars so the first signal can fire.
Fields
- Adjusted close (Yahoo auto_adjust)
- Session date index
